Despite two decades of robust growth, productivity gains and job creation remain limited. Intensified conflict and external shocks since the 2016 SCD reversed poverty to 2010 levels and triggered record internal displacement. Meanwhile, the state-led growth model has reached its limits, leaving Ethiopia exposed as economic, social, and climate risks grow.12 High growth delivered poverty reduction but not structural transformation. While real per capita incomes more than tripled between 2004-2022, moving Ethiopia from the fourth poorest SubSaharan African economy to surpassing the region's median income. However, productivity growth was negative in recent years. Unlike other high-growth economies, Ethiopia's expansion occurred primarily within sectors rather than through resources shifting to more productive activities. The expansion did not lead to enough job creation, with the labor force contributing just 2.6 percent annually to growth while capital investment grew at 20 percent. The state-led development model, with its constraints on land and finance markets, created insufficient off-farm opportunities, leaving the economy dominated by low-productivity subsistence farming and informal urban services. Conflict, shocks, and fiscal exhaustion are rapidly eroding gains. There were 890 recorded conflicts between 2008-2015. Between 2016-2024, there were over 6,500, triggering some of the world's highest levels of internal displacement—with nearly 5 million people displaced in 2021 alone.13 These disruptions, combined with persistent droughts and the COVID-19 pandemic, increased poverty, erasing a decade of progress—poverty in 2021 was the same as 2010 levels. Human capital outcomes have deteriorated, with child stunting increasing from 42 percent to 45 percent, as have educational attainment outcomes.14 Conflict has also imposed large costs on businesses through disrupted supply chains, higher risk premiums, and deferred investments. Ethiopia must face rising vulnerabilities with few resources to address them. Public finances are exhausted, and unsustainable debt levels led to Ethiopia's recent default. Federal transfers to regions more than halved in real terms between 2018-2024, severely constraining public services. Climate vulnerabilities are intensifying, and projections suggest large GDP losses and poverty increases without future policy action. The convergence of these challenges comes precisely when the state's capacity to respond is most diminished, with public perceptions of governance quality and rule of law declining below regional averages. This SCD examines how these challenges can be overcome to put Ethiopia on a path to higherquality growth. The analysis explores how Ethiopia's development trajectory was shaped by policy choices, institutional arrangements, and external factors, and finds three binding constraints that limited inclusive development.
